Johnson plans to use the preceding ratios as the starting point for discussions with RR's operating team. She wants everyone to think about the pros and cons of changing each type of current asset and how changes would interact to affect profits and EVA. Based on the data, does RR seem to be following a relaxed, moderate, or restricted working capital policy? A company with a relaxed working capital policy carries relatively large amounts of current assets relative to sales. It would be guarding against running out of stock or of running short of cash, or losing sales because of a restrictive credit policy. RR has relatively low cash and inventory turnover ratios. E.g. inventory turnover = 10.80 versus 20.00 for an average firm in its industry. Thus, RR is carrying a lot of inventory per dollar of sales. Similarly, RR's DSO is relatively high. DSO is receivables/sales per day so a high DSO indicates a lot of receivables per dollar of sales. Thus, RR seems to have a relaxed working capital policy, and a lot of current assets. b. How can one distinguish between a relaxed but rational working capital policy and a situation in which a firm simply has excessive current assets because it is inefficient? Does RR's working capital policy seem appropriate? A relaxed policy may be appropriate if it reduces risk more than profitability. However, RR is much less profitable than the average firm in the industry. This suggests that the company probably has excessive working capital. c. Calculate the firm's cash conversion cycle given that annual sales are $660,000 and cost of goods sold represents 90% of sales. Assume a 365-day year. Data: Annual sales = $660,000 COGS/Sales = 90% Inventory turnover = COGS/Inventory = 10.8 COGS = (0.9)($660,000) = $594,000. Inventory = $594,000/10.8 = $55,000. Inv. Why or why not? No. Depreciation is a noncash charge. Only cash payments and receipts appear on cash budget. Note, however, that depreciation does affect taxes, which do appear in the cash budget f. In her preliminary cash budget, Johnson has assumed that all sales are collected and thus that RR has no bad debts. Is this realistic? If not, how would bad debts be dealt with in a cash budgeting sense? (Hint: Bad debts will affect collections but not purchases.) Collections would be reduced by the amount of bad debt losses. For example, if the firm had 3% bad debt losses, collections would total only 97% of sales. Lower collections would lead to lower surpluses and higher borrowing requirements. g. Johnson's cash budget for the entire year...is based heavily on her forecast for monthly sales. Sales are expected to be extremely low between May and September but then to increase dramatically in autumn and winter. November is typically the firm's best month, when RR ships its holiday blend of coffee. Johnson's forecasted cash budget indicates that the company's cash holdings will exceed the targeted cash balance every month except for October and November, when shipments will be high but collections will not be coming in until later. Based on the ratios shown earlier, does it appear that RR's target cash balance is appropriate? In addition to possibly lowering the target cash balance, what actions might RR take to improve its cash management policies, and how might that affect its EVA? Turnover of cash (slower than industry) and cash budget indicates the company probably is holding too much cash. Could improve EVA by either investing excess cash in more productive assets or by paying it out to the firm's shareholders. h. What reasons might RR have for maintaining a relatively high amount of cash? If sales turn out to be considerably less than expected, RR could face a cash shortfall. A company may choose to hold large amounts of cash if it does not have much faith in its sales forecast, or if it is very conservative. The cash may be there, in part, to fund a planned fixed asset acquisition. i. Is there any reason to think that RR may be holding too much inventory? If so, how would that affect EVA and ROE? RR's inventory turnover (10.80) is considerably lower than the industry average (20.00). The firm is carrying a lot of inventory per dollar of sales. By holding excessive inventory, the firm is increasing its operating costs which reduces its NOPAT. Moreover, the excess inventory must be financed, so EVA is further lowered. j. If the company reduces its inventory without adversely affecting sales, what effect should this have on the company's cash position (1) in the short run and (2) in the long run? Explain in terms of the cash budget and the balance sheet. Short run: Cash will increase as inventory purchases decline. Long run: Company is likely to then take steps to reduce its cash holdings. Can use \"excess cash\" to make investments in more productive assets (e.g. plant and equipment) or distribute to shareholders. k. Johnson knows that RR sells on the same credit terms as other firms in its industry. Use the ratios presented earlier to explain whether RR's customers pay more or less promptly than those of its competitors. If there are differences, does that suggest RR should tighten or loosen its credit policy? RR's days' sales outstanding (DSO) of 45.6 days is well above the industry average (32 days). RR's customers are paying less promptly. RR should consider tightening its credit policy to reduce its DSO. k. cont'd: What four variables make up a firm's credit policy, and in what direction should each be changed by RR? Cash Discounts: Lowers price. Attracts new customers and reduces DSO. Credit Period: How long to pay? Shorter period reduces DSO and average A/R, but it may discourage sales. Credit Standards: Tighter standards reduce bad debt losses, but may reduce sales. Fewer bad debts reduces DSO. Collection Policy: Tougher policy will reduce DSO and possibly bad debts, but may damage customer relationships. l. Does RR face any risks if it tightens its credit policy? YES. A tighter credit policy may discourage sales. Some customers may choose to go elsewhere if they are pressured to pay their bills sooner. m. If the company reduces its DSO without seriously affecting sales, what effect would this have on its cash position (1) in the short run and (2) in the long run? Answer in terms of the cash budget and the balance sheet. What effect should this have on EVA in the long run? Short run: If customers pay sooner, this increases cash holdings. Long run: Over time, the company would hopefully invest the cash in more productive assets, or pay it out to shareholders. Both of these actions would increase EVA. o. Assume RR purchases $200,000 (net of discounts) of materials on terms of 1/10, net 30, but that it can get away with paying on the 40th day if it chooses not to take discounts. How much free trade credit can the company get from its equipment supplier, how much costly trade credit can it get, and what is the nominal annual interest rate of the costly credit? Short-term non-operating investments and financing. Importance In some businesses, a large proportion of financial resources are devoted to supporting short-term assets. Consequently, improved efficiency in the utilisation of short-term assets has profound implications for firm value. Firm liquidity is critically dependent on effective short-term financial management. Liquidity shortages may cause a crisis of confidence in the firm's viability and may ultimately lead to bankruptcy and/or asset liquidation at unfavourable prices. Short-term assets are 'enabling assets'; i.e. central to the everyday operation of the business. Poor management of these assets can impact dramatically on the ability of the firm to utilise its other assets and conduct its normal business. For example, shortage of inventory interrupts production. Current asset investment policies In situations of certainty, we would hold the minimum level of current assets necessary to support the level of sales. But uncertainty means we have to base decisions on expectations of sales, costs, lead times etc. The more uncertain these estimates, the greater the tendency to include a safety buffer in current asset levels to reduce risk. High level of current assets relative to sales. Lower risk, lower return. Low level of current assets relative to sales. Higher risk, higher return. Current asset financing policies A risk-return trade-off is faced when choosing between the use of short- and long-term financing. Higher potential returns with greater use of short-term debt. Why? Short-term interest rates usually less than long-term interest rates. Greater risk with greater use of short-term debt. Why? Required repayment comes quicker and the firm may have trouble rolling over loans. Also, more fluctuations in interest rates. The maturity matching (self-liquidating) principle provides guide for choosing how to finance asset requirements of a business. That is, the maturities of sources of finance are matched to the duration of assets. Inventory Average daily COGS Accounts receivable Average daily sales Accounts payable Average daily COGS Operating Cycle Interpreting the CCC Provides an indication of how efficiently short-term assets are converted into cash inflows and represents the average amount of time that resources are tied up in day-to-day operations. The CCC tends to be shorter than the operating cycle because a firm's suppliers generally give credit. But if suppliers do not give credit, the CCC and operating cycle will be same length. The greater the CCC, the greater the investment required in working capital - this investment must be financed in some way. A firm with a negative CCC is receiving cash prior to having to pay its suppliers and so can utilise cash as a source of funds for other activities. In other words, the firm's suppliers are financing the operating cycle. Interpreting the CCC The level of investment in working capital, operating cycle and CCC vary considerably from firm to firm and industry to industry, depending on factors such as the type of business, industry standards and quality of management. For example, supermarkets need a lot of inventory whereas service businesses (accountants, lawyers, travel agency) do not need any significant amount of inventory. Further, some supermarkets will be more efficient than others at turning inventory over and so not have such large investments in this component of working capital. Managing the CCC Decreasing the CCC is a crucial component of good working capital management because it will reduce investment in operating capital, free up cash for other activities and increase firm value. Strategies for decreasing the CCC are: 1. Minimise the inventory conversion period - without jeopardising sales through running out of stock. 2. Minimise receivables collection period - without jeopardising sales through too strict credit terms and collection policies. 3. Maximise payables deferral period - without jeopardising supplier relations and credit rating. Cash management As cash itself is a non-earning or at least low-earning asset, it is important to minimise the amount of cash the business needs to hold, subject to considerations of risk and costs of accessing short-term financing as a supplement to cash. The motivations for holding cash include: To meet day to day needs (transactions - routine) To compensate for the uncertainty associated with cash flows (precautionary balances or 'safety stocks'). Not as much needed if company has credit line or other holdings of short-term securities To satisfy bank requirements to hold some balances. Managing float One factor that contributes to the length of a firm's receivables and payables is the delay between the time a bill is paid and when the cash is actually received. This delay is related to processing and will impact a firm's working capital requirements. Collection Float: the amount of time it takes for a firm to be able to use funds after a customer has paid for its goods. Try to shorten (without damaging customer relations) Disbursement float: the amount of time it takes before payments to suppliers result in a cash outflow for the firm. Try to lengthen (without damaging supplier relations or incurring additional fees etc.) Ways to minimise cash holdings Use lockboxes to speed up getting use of incoming cheques. Electronic funds transfers from customers. Synchronize inflows and outflows. Increase forecast accuracy to reduce the need for a cash \"safety stock\". Hold marketable securities (see later) instead of a cash \"safety stock\". Negotiate a line of credit (also reduces need for a \"safety stock\"). Cash budget A summary forecast of expected cash inflows and outflows over a budgeting period. Used to predict loan needs and funds available for temporary investment. Daily, weekly, or monthly, depending upon budget's purpose. Monthly for annual planning, daily for actual cash management. In all other months it has surplus cash, which it should consider temporarily investing, paying back debt or some other use. Inventory management There are a number of different inventory types, each of which needs to be managed including raw materials, work-in-progress and finished goods. Inventory helps minimise the risk that the firm will not be able to obtain an input it needs for production and helps avoid stockouts, the situation when a firm runs out of inventory. Firms may also hold inventory because factors such as seasonality in demand mean that customer purchases do not perfectly match the most efficient production cycle. Techniques for managing inventory include the economic order quantity model (EOQ), JIT (just-in-time) systems and materials requirement planning (MRP) systems. Inventory management Trade-offs to be considered. Reducing the average amount of inventory held: reduces carrying costs (e.g. storage costs, insurance, taxes, spoilage, obsolescence and the opportunity cost of the funds tied up in inventory) but may increase order costs (if smaller but more frequent orders made) and the risk of stock-outs (with associated risks of loss of sales, loss of customer goodwill and disruption of production schedules) Receivables Management Involves two major areas: 1. Determining credit policy, which involves: Establish credit period Establish any discounts to be offered Establish credit standards Establish a collection policy 2. Monitoring accounts receivable, which involves: Considering the trend in days sales outstanding (and in comparison to credit period). Regularly examining an ageing schedule that categorises accounts outstanding by their age. Can be in total or by customer. Credit policy considerations Credit period and discounts: Usually driven by industry norms. A shorter credit period reduces DSO but may discourage sales, especially if a competitor's credit period is longer. Credit standards: Minimum acceptable financial position required of customers for them to be granted credit. May impose differing credit periods based on customer's financial strength Tighter standards reduce bad debt losses which decreases DSO but may reduce sales as fewer customers qualify for credit. Collection policy: Letters, phone calls, turning the account over to a collection agency. Tighter collection policy reduces DSO and bad debt losses but may reduce sales through damage to customer relationships Accruals Continually recurring short-term liabilities that represent accumulated claims on the firm, such as wages, certain taxes (e.g. PAYG withholding instalments and GST in Australia) and superannuation contributions paid on behalf of employees. Tend to grow automatically over time with the firm. Dependent on the firm's cash management approach these may provide a short-term backstop source of finance. If the firm 'banks' these claims as they accumulate, they provide a temporary source of funding until payment is required. For example, GST in Australia is collected at the time of sale but remitted to the ATO only monthly or quarterly (depending on turnover). So in the intermittent time period the firm has a source of free funding that grows as sales grow. However, management has little control of accruals. Accounts payable (trade credit) When a firm allows a customer to pay for goods at some date later than the date of purchase, it creates an account receivable for the firm and an account payable for the customer. Accounts payable is the amount a firm owes its suppliers for goods that it has received but for which it has not yet paid. Trade credit is often the largest source of short-term credit for SMEs. It is spontaneous (as the firm grows, trade credit grows) and relatively easy to get. Cost of trade credit 2/10, net 30 = buyer pays in 10 days to get a 2% discount or within 30 days at no discount Buyer has an order for $1000 and ignores the discount period gives up $20 discount and pays on day 30. Effectively, this means paying $20 for a 20 day loan of $980 (i.e. $1000 - $20). The benefit obviously lies in paying early. Payables management Monitoring accounts payable to ensure payments are made at an optimal time. Method: calculate payables deferral period, consider trend and compare to credit terms. For example, assume 30 day credit period (no discount): If payables deferral period is 40 days, the firm is paying late and risks supplier difficulties. Paying late in this way is known (if purposeful) as 'stretching accounts payable'. If payables deferral period is 25 days, the firm is paying too early and losing 5 days' use of the cash. Short-term investments If a business has funds surplus to its immediate needs it can invest those funds temporarily. Generally these funds should put into liquid (that is, quickly and easily converted to cash) investments where there is little risk of losing any of the original sum invested. Examples of such investments include interest-bearing term deposits, high interest rate accounts, certificates of deposit, cash management trusts, Treasury bills and commercial bills. Short-term financing Involve repayment periods of up to one year. Short-term finance is necessarily debt finance, not equity. We outline 3 key categories of short-term financing: 1. Bank (financial intermediary) loans 2. Direct borrowing (e.g. commercial paper, bills of exchange) 3. Secured (asset-backed) loans - using assets as collateral. In the case of short-term finance, usually accounts receivable or inventories. Short-term bank loans Bank loans are typically initiated with a loan contract or a promissory note. Both are written statements that indicate loan amount, date payment is due, interest rate and other terms and conditions. The difference between the two is that a loan contract may be non-transferable, whereas a promissory note can be transferred (negotiable). Costs are higher for riskier borrowers (default risk premium) and smaller loans (due to fixed costs of making and servicing the loans). Variable interest rates are often based on a spread from a benchmark rate such as the Bank Bill Swap rate (BBSW) or London Inter-bank Offered Rate (LIBOR). Short-term bank loans Line of credit (overdraft facility): A bank agrees to lend a firm any amount up to a stated maximum This flexible agreement allows the firm to draw upon the line of credit whenever it chooses. Usually uncommitted, i.e. an informal agreement based on the current financial condition of the firm and does not legally bind the bank to provide the funds. Terms usually renegotiated annually. A commitment fee on the unused portion normally applies. Commercial paper Large companies with high credit ratings can go direct to money markets to obtain funds at low interest rates. A type of unsecured promissory note whereby the borrower (drawer) promises to repay the face value to the holder at maturity (usually 30 to 180 days). It is a discount security sold at a price below its face value and the interest is the difference between the price and face value. Generally negotiable so can be sold by holder prior to maturity. There is an active secondary market for commercial paper.
