These investors ignored the fact that the ratings agencies are paid by the CDO arranger and that they have a bias in favor of a rating that is better than the real risk level. Unless CDO tranches were rated favorably, arrangers could not make money by packaging securities freely available in the market and then reselling them at a higher price in the form of tranches.
