Facing rising utilities expenses and labour costs, Sheridan is contemplating outsourcing the production of one of its product lines, FreeMe. Currently, Sheridan makes 2,500 units of FreeMe annually. The cost structure for one unit of FreeMe is as follows: Direct Materials Direct Labour Variable Overhead Fixed Overhead $146 163 45 121 Sheridan's cost accountant analyzed the fixed overhead and found that several costs are allocated to FreeMe at a rate of 40%. Sheridan's total corporate fixed overhead costs consist of Testing & Inspection, $93,750, Design & Engineering, $137,500, Rent - Factory, $87,500, and Machine related costs, $368,750. In addition, FreeMe pays $27,500 per year to rent a warehouse to store the finished product before shipping to customers. A Chinese manufacturer offers to produce FreeMe at $430 per unit.
